This setting is currently disabled.  Probably needs to wait until 3.1 since it is a new feature.

Done. I have removed the setting in the preference page and local subtasks are now enabled by default.

Does this mean it works if I use Mylyn from CVS and not a release?

You can either run it from cvs or install the UI Experiments feature from the incubator update site and enable local subtasks from the preferences.
